MPEG2 isn't a lossless format to start with, MP4 H264 is the most efficent mainstream codec, I'd go with that. MP4's work very well in VSL, most users opt for it.
You should experiment with bite rates for your MPEG 1's, you wont benefit fom using ultra high bite rates if your source files aren't the best, be sure to run tests before deciding on your settings.
